What is Economic Order Quantity (EOQ)?
Economic Order Quantity (EOQ) is an inventory management method used to determine how much stock a business should order each time to minimise total inventory costs.
Ordering large quantities reduces how often orders need to be placed, but increases storage and inventory holding costs. Ordering small quantities reduces stock held but increases ordering and administrative costs.
EOQ identifies the quantity where these two costs are best balanced.
For example, a company requires 12,000 units per year. Instead of randomly ordering 500 or 2,000 units each time, EOQ uses annual demand, ordering cost, and inventory holding cost to calculate the most economical order quantity.
Why is EOQ Important?
Ordering too much ties up cash, consumes warehouse space, and increases carrying costs. Ordering too little creates frequent purchasing, transportation, and administrative costs.
EOQ helps businesses reduce inventory costs, improve purchasing efficiency, control stock levels, and use working capital more effectively.
A useful distinction is:
EOQ = How much should we order?
ROP = When should we order?
Together, they provide a practical foundation for inventory replenishment planning.
